Trigger Design and Basis Risk in Marine and Climate ILS

Indemnity, industry-loss, modelled-loss and parametric triggers compared for marine, war and climate perils — how to quantify basis risk before placement rather than after a loss.

The trigger is the contract

In insurance-linked securities the trigger is not a technical annex; it is the economic substance of the deal. It decides who carries model error, who carries claims-handling risk, how quickly cash arrives and how contestable a payout is. Every other term is secondary.

Four trigger families, four different risks

Indemnity triggers minimise sponsor basis risk and maximise investor exposure to sponsor behaviour: underwriting drift, reserving philosophy, claims generosity and loss development. They demand the strongest reporting and audit commitments.

Industry-loss triggers replace sponsor behaviour with reporting-agent behaviour. They work where an accepted independent loss estimate exists and fail where it does not — which is the case for most marine and war perils today.

Modelled-loss triggers run the actual event parameters through a frozen model and pay on the model output. They are fast and objective but transfer all model-specification risk to whoever accepted the frozen model.

Parametric triggers pay on measured physical or operational facts. They settle fastest, are hardest to dispute and are the natural fit for chokepoint, flood and wind exposures — at the cost of explicit basis risk.

Measuring basis risk properly

Basis risk should be reported as a distribution, not a correlation coefficient. The useful analysis re-runs the sponsor's actual and simulated loss history against the candidate trigger and reports: frequency of loss with no payout, frequency of payout with no loss, expected shortfall conditional on a large loss, and the worst historical mismatch.

Sponsors should see this before choosing a trigger, because the cheapest way to reduce basis risk is to change the index definition, not to buy a larger limit.

Hybrid designs

Dual-trigger structures — a parametric event condition combined with an indemnity or modelled-loss magnitude condition — can preserve fast partial settlement while limiting the risk of a payout with no underlying loss. They are more complex to document, but for contested perils such as war risk they are often the only design both sides will sign.
